How A Ratcheting Rule Differs From A Fixed Rule

A ratcheting withdrawal rule raises spending after sustained portfolio growth and holds it otherwise, producing a very different distribution of outcomes from a rule that never moves.

Withdrawal rules differ mainly in how they respond to what the portfolio has done. A ratchet is a rule that permits increases under stated conditions but never mandates decreases.

The asymmetry is the defining feature

A ratchet moves in one direction. When the portfolio has grown past a specified threshold relative to its starting point, the withdrawal amount is stepped up and the new level becomes the floor.

When the portfolio falls, the amount stays where it is rather than falling with it. That is what distinguishes a ratchet from a rule that scales with the balance each year.

The asymmetry has a cost and a benefit. The benefit is that spending never drops; the cost is that the plan carries a higher commitment into whatever follows.

A fixed rule ignores information as it arrives

A fixed real withdrawal sets an amount at the start and adjusts it only for inflation, regardless of what the portfolio subsequently does.

Its appeal is predictability, and its weakness is that it treats a portfolio that has doubled and one that has halved identically.

Because it never responds, a fixed rule concentrates all of the plan's risk into whether the starting amount was conservative enough, which is knowable only afterward.

Thresholds and step sizes carry the design

A ratchet needs three specifications: what triggers an increase, how large the increase is, and how often the test is applied.

Loose triggers with large steps produce frequent increases and a spending level that climbs quickly during a strong period, which is exactly when the increase is least informative.

Tighter triggers produce fewer, smaller increases, and behave closer to a fixed rule with an occasional upward correction.

Guardrail rules sit in a different family

Rules that adjust in both directions respond to a falling portfolio by reducing spending, which limits the depletion risk a one-way ratchet accepts.

A ratchet is sometimes preferred because a household regards a spending cut as unacceptable, and the rule is written to reflect that constraint honestly.

Naming the constraint matters. A rule that cannot cut is trading flexibility for a larger reliance on the initial withdrawal level being modest.

What the rule cannot do

No rule creates capacity. It allocates a portfolio across an unknown number of years, and every rule is a statement about which risk the household prefers to bear.

Rules also assume they will be followed, and a rule abandoned during a decline provides none of the protection its design implied.

Whether any particular structure suits a household depends on income sources, obligations and horizon, which is territory for a qualified financial professional rather than a general description.
