What A Contingency Reserve Is Meant To Cover

A reserve set aside for shocks is doing a different job from an emergency fund or a spending account, and defining what it covers is what keeps it intact.

Retirement plans frequently carry a reserve alongside the portfolio that funds spending. The reserve only works if what it is for has been stated, because an undefined reserve is simply money.

The reserve exists for events, not for volatility

Market declines are handled by the plan's design, through allocation, spending rules and any short-term buffer that funds withdrawals during weak periods.

A contingency reserve addresses discrete events with large, uneven costs: a major home repair, a vehicle replacement, an uninsured loss, a family emergency.

Conflating the two purposes leaves a plan with a single pool being asked to absorb both, which usually means the reserve is spent on the more frequent need.

Health and care costs sit at the extreme of the distribution

Care costs are the reason most reserves exist, because their distribution is unusually skewed. Many households incur little, and some incur several years of substantial expense.

Planning to an average is therefore misleading, since the average describes almost nobody's actual experience.

Households handle this differently, through a dedicated reserve, through insurance products with their own terms and costs, through family arrangements, or through some combination. Each carries trade-offs that a qualified professional should review.

Sizing is a judgment about tolerance

There is no formula, because the reserve is sized against events whose probability and magnitude are both uncertain.

What can be done is to identify the specific exposures a household actually faces, such as an aging house, an older vehicle, a dependent relative, and size against those.

A reserve built from named exposures is easier to defend and easier to leave alone than one set at a round number.

Where the reserve is held affects whether it is available

A reserve that must be liquidated at a loss during a downturn is not fully a reserve, which argues for holding it in assets whose value does not move with the portfolio.

Against that, holding a large amount in low-yielding form has a cost in every year the reserve is not needed, and that cost is real even though it is invisible.

The account type matters too, since drawing from a tax-deferred account produces reportable income in the year of the withdrawal, which is a consideration for a tax professional rather than a general rule.

Replenishment needs to be part of the design

A reserve used once and never rebuilt has converted into a permanent reduction in the plan's capacity.

Deciding in advance how it will be refilled, and over what period, turns a shock into a temporary event rather than a lasting change to the plan's structure.

That decision also reveals whether the reserve was sized realistically, because a reserve that cannot be rebuilt within a reasonable period was never sustainable at that level.
